{"id":14529,"date":"2019-07-08T16:22:37","date_gmt":"2019-07-08T06:22:37","guid":{"rendered":"https:\/\/www.prosolution.com.au\/?p=14529"},"modified":"2019-07-09T13:12:10","modified_gmt":"2019-07-09T03:12:10","slug":"share-market-expectations","status":"publish","type":"post","link":"https:\/\/wealthcoach.com.au\/stage\/share-market-expectations\/","title":{"rendered":"What investment returns can we expect from share markets?"},"content":{"rendered":"<p>The Australian and US share markets reached all-time highs at the end of last week. This is great news for superannuation returns and existing share investors. However, where will the markets go from here?<\/p>\n<h3>When valuations are high, future returns will be low<\/h3>\n<p>There is a <a href=\"https:\/\/wealthcoach.com.au\/stage\/wp-content\/uploads\/2019\/07\/val-high-returns-low.png\" target=\"_blank\" rel=\"noopener noreferrer\">strong negative correlation<\/a> between the starting valuation multiple (e.g. price-earnings ratio) and an investor\u2019s subsequent 10-year investment returns. That is, if current valuations are high, future returns are likely to be low. This makes sense because if you invest in a company or market that is currently fully valued, there isn\u2019t a lot of upside left. In fact, it could be that you are overpaying to invest in that company or market. If that is the case, you could experience capital deprecation.<\/p>\n<h3>The US market valuations appear elevated<\/h3>\n<p>The <a href=\"https:\/\/en.wikipedia.org\/wiki\/Cyclically_adjusted_price-to-earnings_ratio\" target=\"_blank\" rel=\"noopener noreferrer\">CAPE ratio<\/a> is a widely accepted measure of a market\u2019s current valuation relative to history. Currently, the US market\u2019s CAPE ratio is over 30. The long-term average is in the range of 18 to 22, depending on the period and adjustments made. The US CAPE ratio has only been above 30 two times since 1871:<\/p>\n<ul>\n<li>in 1929 when the share market crashed nearly 25% (<a href=\"https:\/\/en.wikipedia.org\/wiki\/Wall_Street_Crash_of_1929\" target=\"_blank\" rel=\"noopener noreferrer\">Black Tuesday<\/a>) \u2013 the CAPR ratio was 32.5; and<\/li>\n<li>in December 2000 when it reached 44 during the dot-com boom. The NASDAQ-100 lost 78% of its value between 2000 and 2002 (called the <a href=\"https:\/\/en.wikipedia.org\/wiki\/Dot-com_bubble\" target=\"_blank\" rel=\"noopener noreferrer\">Dot-Com Bubble<\/a>).<\/li>\n<\/ul>\n<p>Am I saying that the US market will crash? No. In fact, the CAPE ratio is not a reliable indicator of short-term market movements, only long-term (10 year) returns. But this analysis does indicate that US market valuations are alleviated and as such, history tells us that future returns will likely be lower.<\/p>\n<h3>What about Australia and rest of the world?<\/h3>\n<p>Australia\u2019s CAPE ratio is currently 18.4 which is above its median at 16.5. Fair value is considered to be 17.1. So, whilst the Australian market appears to be slightly overvalued, the differential isn\u2019t as much as the US and other markets. It is important to note that most developed markets appear elevated at the moment \u2013 except for the UK and Europe.<\/p>\n<h3>There are some headwinds to consider<\/h3>\n<p>There are a few headwinds that might impact future equity market returns including:<\/p>\n<ul>\n<li>The US is arguably towards the end of an economic growth cycle. Whilst the employment market is still going strong with a record low unemployment rate, jobs growth and an uptick in wage inflation, it can\u2019t go on forever. The S&amp;P500 index has appreciated by more than 15% per year over the past 10 years. The only question is whether the slowdown will be a soft or hard (recession) landing?<\/li>\n<li>The RBA has expressed some concerns in regard to the Australian economy namely low wage growth and subdued consumer spending. If the property market recovers, that might improve consumer confidence. But if things deteriorate, Australia might slip into recession.<\/li>\n<li>The UK Brexit debacle is still ongoing. In Europe, the German economy is slowing down and Italy is a basket-case (although is a relatively small economy).<\/li>\n<\/ul>\n<h3>What has driven past growth in the US?<\/h3>\n<p>The large tech companies are responsible for driving a lot of share market returns in the US over the past decade. As illustrated below, the aggregate value of the FANMAG (Facebook, Apple, Netflix, Microsoft, Amazon, &amp; Google) companies is now circa $US3.4 trillion. Except for the US and Japan, that is more than the entire value of other developed country share markets! Some of these tech companies are trading at very lofty valuations e.g. Netflix\u2019s PE is 139 and Amazon is 82! Tech company valuations are rarely underpinned by fundamentals. Economist, Ben Graham is regarded as the father of value investing and taught Warren Buffett at university. Buffett practices much of what he learnt from Ben Graham.<\/p>\n<p>The core tenant of value investing is to invest in companies and markets that look cheap relative to your assessment of intrinsic value. For example, a value investor wouldn\u2019t invest (or would significantly reduce their investment) in stocks such as Amazon, Netflix and Uber.<\/p>\n<p>The chart below (courtesy of <a href=\"https:\/\/www.schroders.com\/en\/insights\/economics\/the-chart-that-tells-the-story-of-value-investings-potential\/\">Schroders<\/a>) compares the performance of <em>value<\/em> versus <em>growth<\/em> strategies between 1936 and 2018. It shows the value has under-performed for the past 6 years. The market hasn\u2019t rewarded companies based on fundamentals. As Buffett says, the stock market is a popularity contest in the short term. Tech has been very \u2018popular\u2019 and the current high valuations reflect that popularity. If history is anything to go by, that won\u2019t continue forever. History tells us that the market will \u201ccorrect\u201d and valuations will be re-weighted according to fundamentals \u2013 which is effectively what happened in the early 2000\u2019s.<\/p>\n<h3>Use a combination of growth and value index strategies<\/h3>\n<p>The best way to protect your investments from the risk of a market valuation correction is to use a combination of index (passive) strategies. Traditional market cap indexing is more akin to a growth strategy and as such, has performed well over the past 5 to 10 years. Alternative strategies such as fundamental indexing and dimensional are value strategies and have under-performed recently \u2013 see <a href=\"https:\/\/wealthcoach.com.au\/stage\/investment-super-fees-hostplus-indexed-balanced\/\" target=\"_blank\" rel=\"noopener noreferrer\">this blog<\/a> for more about these strategies).<\/p>\n<p>The best thing to do is use a combination of strategies. However, research demonstrates that most investors are typically too late to make this change and miss a lot of the returns. That is, greedy investors won\u2019t want to switch into a lower returning strategy (i.e. value) now. Instead, they keep investing in growth stocks until the correction occurs. But that will be too late, and they will miss a lot of the potential returns. You can\u2019t expect to jump on the most popular approach year after year and produce quality returns in the long run (this is called \u201ctrend chasing\u201d). It just doesn\u2019t work.
